What is the largest icon size an ICO can hold?

256×256 pixels. That is the maximum dimension Windows reads from an ICO file, and anything larger is ignored. On this converter the Image resolution preset goes up to 256P, with smaller standard sizes like 16, 32, and 48 px available for legacy or small-display use.

Will my DNG photo still look good as an icon?

Usually not if it is a detailed photo. Going from a multi-megapixel RAW frame down to a 256 px (or smaller) square discards almost all fine detail, and the RAW's high bit depth is baked down to a flat 8-bit-per-channel render. Icons read best when the source is a simple, high-contrast graphic. For a viewable full-size image, convert DNG to PNG or JPG instead.

Does the ICO keep transparency?

It can. The ICO format supports an 8-bit alpha channel (32-bit color total) for smooth, semi-transparent edges. A DNG itself is opaque, so the icon will be fully filled unless your source already has a transparent area baked in. If you need a clean transparent icon, start from a PNG with alpha and use the PNG to ICO converter.
