Does the M2V file keep the audio from my MPEG?

No. An .m2v is a video-only elementary stream by definition — the MPEG-2 Part 2 spec has no place to store audio. The audio track in your source MPEG is dropped during the demux. If you need that audio for a DVD project, export it as a separate elementary stream (AC-3 or LPCM are what DVD authoring expects) and mux it back with the video at authoring time. If you instead want a single playable file with sound, convert to a container format such as M2V back to MPEG or MPEG to VOB instead.

Is the video re-encoded, or is it a straight copy?

It is re-encoded, not a stream copy. The source MPEG already carries MPEG-2 video and .m2v is exactly that codec, so keeping the default settings re-encodes the video at a visually-lossless preset on the same codec — the picture is preserved, but the output is a fresh encode rather than a byte-for-byte copy of the source stream. In our testing, a 720×480 NTSC MPEG clip converted to M2V at default quality stayed visually identical with a nearly unchanged video bitrate; the file size drops mainly because the audio track and container overhead are removed.

Why would I want a bare M2V instead of a normal video file?
